An FIA links its crediting to a market index within limits, with features meant to protect principal from index losses. Here's how it really works, and the tradeoffs.

What an FIA is

A fixed indexed annuity is an insurance contract. The interest it credits is tied to a market index, within limits the contract sets. You're not actually invested in the market. The index is just a reference point for calculating interest. Your principal isn't exposed to index declines the way a direct investment would be. Contract costs and terms still apply.

How crediting works

These features can change over time within the contract's terms. The result is a middle ground: some growth potential, some protection from index losses, with tradeoffs on both sides.

  • Caps: an upper limit on interest credited in a period.
  • Participation rates: the percentage of index movement used in the calculation.
  • Floors: a lower limit, often zero, intended to protect against index losses.
  • Spreads: some designs subtract a spread before crediting interest.

The tradeoffs

  • Growth is limited by caps, participation rates, or spreads.
  • Access is limited by a surrender period.
  • Complexity is higher than a basic fixed annuity, so understanding the terms matters.
